Shadow AI: The Hidden Risk in Your Defense Contracts

Your employees are using AI tools you don't know about. Here's why shadow AI is the biggest compliance threat facing defense contractors today.

What Is Shadow AI?

Shadow AI is the use of artificial intelligence tools by employees without organizational knowledge, approval, or oversight. It's the modern equivalent of shadow IT — but with significantly higher compliance risk.

Unlike unauthorized software installations that IT can detect through endpoint monitoring, AI usage often happens entirely through web browsers. An engineer opens a tab, pastes technical data into an AI assistant, gets a response, and closes the tab. No installation. No download. No alert.

The Scale of the Problem

In our assessments of mid-market defense contractors, we consistently find:

  • 70-90% of technical staff have used commercial AI tools for work tasks in the past 90 days
  • 40-60% have processed sensitive data through these tools, including technical specifications, contract details, and in some cases, CUI
  • Less than 10% of organizations have any formal AI usage policy in place
  • Zero organizations (prior to engagement) had comprehensive AI audit trails

These numbers aren't anomalies. They reflect a workforce that has adopted AI faster than governance structures can keep up.

Why Traditional Controls Miss Shadow AI

Defense contractors typically rely on several layers of security controls. Here's why each one fails to catch shadow AI:

Network Monitoring

Most AI tools use HTTPS encryption. Network monitoring sees a connection to api.openai.com or similar endpoints, but can't inspect the content. Blocking these domains is possible but creates a whack-a-mole problem as new AI services appear weekly.

Endpoint Detection

AI web applications don't require installation. There's nothing for EDR tools to flag. Browser-based AI usage looks identical to normal web browsing from an endpoint perspective.

Data Loss Prevention

DLP tools are designed to catch known patterns — Social Security numbers, credit card numbers, classified markings. CUI pasted into an AI chat window often doesn't trigger DLP rules because the data format doesn't match predefined patterns.

Access Controls

Employees access AI tools with personal accounts on work devices, or work data on personal devices. Traditional access controls don't extend to third-party AI services that employees sign up for independently.

The Compliance Impact

Shadow AI creates specific compliance failures:

  1. Uncontrolled data flows — CUI moves outside your system boundary without authorization or logging
  2. No audit trail — When the assessor asks for evidence of data handling controls, AI interactions are invisible
  3. Third-party risk — Commercial AI providers may store, process, or train on your data under terms of service your organization never reviewed
  4. Incident response gaps — If a spillage occurs through an AI tool, you may not know about it for weeks or months — if ever

Moving from Detection to Containment

The solution isn't surveillance or prohibition. Employees use AI because it makes them more productive. Banning AI pushes usage further underground and makes the problem worse.

Effective containment means:

  • Providing approved alternatives — Give your team AI tools that operate within your compliance boundary
  • Creating clear policies — Define what data can and cannot be processed through AI, and make the rules simple enough to follow
  • Building audit trails — Log AI interactions automatically so compliance evidence exists without relying on individual behavior
  • Training your team — Make sure everyone understands the "why" behind governance, not just the rules

The Assessment Starting Point

You can't fix what you can't see. The first step is always an honest assessment of current AI usage across your organization. This means going beyond surveys and self-reporting to actually map the tools, workflows, and data flows in use today.

The organizations that address shadow AI proactively are the ones that pass their assessments. The ones that discover it during an audit are the ones scrambling to remediate.
